The Mirror reports that Birmingham boss Alex McLeish has been tracking the 23-year-old for several weeks.
But Fulham now looks set to win the race to sign the Belgium international.
McLeish said: “Dembele has got other options and he is choosing another option.
“It is a blow because we have worked hard on that one – but that’s life.”
